Car Loans Demystified: A Simple Guide for First-Time Buyers

Buying a car can sometimes seem like a daunting journey, especially if you're a first-time buyer stepping into the realm of car ownership for the first time. Not to worry! Heritage Credit Union is here to demystify car loans, making your path to owning your dream car as smooth as a well-oiled engine.

In a previous post, we discussed the 4 most common ways to finance the purchase of a car - namely using savings, PCP, hire purchase and, of course, car loans. In this particular blog post, we’re going to do a deeper dive on car loans. What is a Car Loan?

At the risk of stating the obvious, a car loan is a type of loan that helps you pay for a new or used car. Instead of paying the full purchase price upfront, you borrow the amount you need to buy the vehicle. Car loans are available from a range of lenders, including credit unions, and can be used to finance both new and used cars.

According to the 2026 Carzone Motoring Report, Credit Union Car Loans are the 2nd most popular method for financing the purchase of a car, after cash or savings.

How do Car Loans work?

A car loan allows you to borrow money to buy a vehicle and repay it in fixed scheduled instalments over an agreed period. Essentially, it allows you to spread the cost of buying a new or used car, so you don't have to pay the full amount upfront. Unlike some other types of car finance, you own the car from the outset, giving you complete flexibility over how you use it.

When you apply for a car loan, your lender will assess a bunch of factors such as your income and ability to repay the loan. If your application is approved, you'll receive the funds to purchase your vehicle, either directly into your bank account or paid to the seller, depending on the lender's process.

Your loan repayments are made up of two parts:

  • The amount you borrowed (the principal): this gradually reduces the balance of your loan.
  • Interest: the cost of borrowing the money.

Once your car loan is approved, you'll receive the funds to buy your new or used car. You'll then repay the loan in fixed monthly, fortnightly or weekly repayments over an agreed term. The amount you repay each month will depend on how much you borrow, the loan term and the interest rate. Repayments are usually fixed, making it easier to budget, as you'll know exactly how much you'll pay each month until the loan is repaid. Once you've made your final repayment, the loan is fully paid off.

Now that we understand exactly what a car loan is and how it works, let’s dive into some of the key areas of consideration when it comes to applying for a car loan. Starting with one of the most important…

1. Knowing Your Budget

Before you start searching for your next car, it's worth taking some time to work out what you can comfortably afford. While it's easy to get excited about finding your ideal car, it's important to choose one that fits your budget without putting too much pressure on your finances. Looking at your monthly income and regular expenses will help you set a realistic budget and ensure you can comfortably manage your repayments alongside your other household bills and living costs.

Your car loan repayment is only one part of the overall cost of owning a car. You'll also need to budget for ongoing expenses such as car insurance, fuel, servicing and maintenance, motor tax, and NCT tests where applicable. These costs can vary depending on the type and age of the vehicle you choose, so it's important to factor them in before making a decision.

When it comes to loans to fund the purchase of a new or used car, there are several options available, each with its own advantages and considerations. Understanding how they work can help you choose the option that's right for your budget and circumstances.

Bank Loans

Bank loans typically offer a straightforward way to borrow for a car, with fixed, usually monthly, repayments over an agreed term. It's worth comparing interest rates, fees and repayment flexibility before deciding.

Credit Union Car Loans

Credit union car loans are another popular choice. At Heritage Credit Union, you can borrow for both new and used cars with competitive rates and flexible repayment terms. Because it's a loan rather than a finance agreement, you own the car from day one, giving you the freedom to sell or trade it in whenever you choose. Green Loans

There are even more options for those considering a more environmentally friendly vehicle. Car Dealership Finance Options

Many car dealerships also offer finance through Personal Contract Purchase (PCP) or Hire Purchase (HP), which in effect are kind of like loans, so we are going to include them here. These can be attractive when buying a new car, as manufacturers often subsidise finance offers with low interest rates or other incentives. However, these offers are generally less competitive on used cars, where interest rates can be higher and fewer promotional deals are available.

Before deciding on any car loan option, compare the total cost of borrowing, your weekly / fortnightly / monthly repayments and any conditions attached to the agreement. Choosing the option that best fits your budget and plans will help ensure your next car remains affordable throughout the loan term.

3. Understanding Interest Rates and Loan Terms

Before choosing a car loan, it's important to understand the total cost of borrowing, not just the repayments. Some loan-related terminology that you should understand:

APR: The Annual Percentage Rate (APR) is one of the best ways to compare loans, as it reflects the yearly cost of borrowing, including interest and any applicable charges. A lower APR will generally mean a lower overall cost, but it's still important to check whether there are any additional fees associated with the loan.

Repayments: Loan repayments are the regular payments you make to pay back the money you've borrowed, along with any interest charged on the loan. Each repayment reduces your outstanding loan balance until it is fully repaid.

Balloon Payments: Some types of car finance, particularly PCP agreements, may include a balloon payment (also known as a Guaranteed Minimum Future Value or GMFV) at the end of the agreement if you decide to keep the car. While this can reduce your loan repayments, it's important to plan for this final payment if ownership is your goal. With car loans, there is no balloon payment.

Total Cost of Credit: When comparing loans, always look beyond the weekly / fortnightly / monthly repayments and consider the total cost of credit. This is the total amount you'll pay over the life of the loan, including interest and any charges, and gives a clearer picture of the true cost of borrowing.

Loan Protection Insurance: If you're borrowing from Heritage Credit Union, you'll also benefit from Loan Protection Insurance at no direct cost to eligible members. 4. Finding the Right Car for You

So you've worked out your budget and secured your finance - now it’s finally time for the exciting part! With so many makes and models available, taking a little time to think about how you'll use your car can help you find one that suits both your lifestyle and your budget.

Start With Your Budget

Your budget should remain the most important factor when choosing a car. We’ve already discussed this in detail earlier in this article, but it’s worth reiterating the importance of considering not only the purchase price but also the ongoing costs of ownership, including insurance, fuel, servicing, motor tax and NCT tests where applicable. Sticking to a realistic budget will help ensure your new car remains affordable long after you've driven it home.

Choose the Right Size and Body Style

Think about how you'll use your car on a day-to-day basis.

  • City drivers may prefer a compact hatchback that's easy to park and economical to run.
  • Families might need the extra space offered by an SUV, estate or MPV.
  • Regular motorway drivers may prioritise comfort, fuel economy and advanced safety features.
  • If you regularly carry sports equipment, bicycles or pets, make sure the boot space meets your needs.

Choosing a car of a suitable size and body style from the outset can save you a lot of frustration (and money) later on..

Consider Fuel Type and Running Costs

The right fuel type depends on how and where you drive.

  • Petrol cars are often well suited to shorter journeys and lower annual mileage.
  • Diesel vehicles can still make sense for drivers who regularly cover long motorway distances, although they may not be the best choice for frequent short trips.
  • Hybrid and plug-in hybrid vehicles can reduce fuel consumption, particularly for mixed driving.
  • Electric vehicles (EVs) offer lower running costs and zero tailpipe emissions but require access to convenient charging.

It's also worth checking the car's fuel economy (MPG or litres per 100km), insurance group and annual motor tax, as these can vary significantly between models and have a noticeable impact on the overall cost of ownership.

Buy a Car You'll Enjoy Driving

At the end of the day, practicality matters, but so does choosing a car you'll be happy to own for years to come. Think about the features that are important to you, such as comfort, technology, safety systems, colour or brand. Taking a test drive can help you decide whether a car feels right before making a purchase.

Extra Considerations When Buying a Used Car

A used car can offer excellent value for money, but it's worth carrying out a few additional checks before buying. Where possible:

  • Ask to see the car's service history and check that it has been maintained regularly.
  • Confirm that the NCT certificate is valid and note when the next test is due.
  • Check the mileage is consistent with the car's age and condition.
  • Inspect the car carefully for signs of accident damage, excessive wear or corrosion.
  • Take the car for a test drive to listen for unusual noises and make sure everything works as expected.
  • Consider having the vehicle inspected by a trusted mechanic, particularly if you're making a significant purchase.
  • If buying privately, carry out a vehicle history check to confirm there is no outstanding finance and that the vehicle hasn't been written off or stolen.

5. Applying for a Car Loan

The exact application process for a car loan will vary depending on the lender. Banks, credit unions and finance providers all have their own requirements, but the overall process is broadly similar. Before you apply, it's a good idea to compare your options and make sure you've chosen a loan that suits both your needs and your budget.

What do you need to apply for a car loan?

While car loan requirements differ between lenders, you'll typically be asked to provide:

  • Proof of identity (such as a passport or driving licence)
  • Proof of address
  • Proof of income (for example, recent payslips or accounts if you're self-employed)
  • Recent bank statements
  • Details of the car you plan to purchase, if available
  • Information about your existing financial commitments

Lenders will use this information to assess your application and determine how much you can comfortably afford to borrow.

The Typical Car Loan Application Process

Although every lender's process is slightly different, applying for a car loan usually involves the following steps:

  1. Choose your loan amount based on the cost of the car and the amount you can comfortably repay each month.
  2. Complete an application, either online, by phone or in person.
  3. Submit your supporting documents so the lender can assess your application.
  4. Receive a lending decision. If approved, you'll receive details of your loan offer, including the interest rate, loan term, repayment schedule and repayments amount.
  5. Accept the loan and receive your funds, allowing you to purchase your new or used car.

So What’s The Best Car Loan For You?

There is no single "best" car loan for everyone. The right option depends on the type of car you're buying, how long you plan to keep it, your budget, and what matters most to you. Some buyers want the lowest possible repayments, while others value ownership, flexibility or the ability to drive as many kilometres as they like.

Best Car Finance Options for New Cars

If you're buying a brand-new car, you'll typically have three main finance options: a standard car loan, Personal Contract Plan (PCP), or Hire Purchase (HP). The best choice depends on your priorities.

If Your Priority is the Lowest Repayments: PCP

A Personal Contract Plan (PCP) usually offers the lowest repayments because you're only paying off the expected depreciation of the car during the agreement, rather than its full value.

PCP may suit you if you like driving a new car every few years, you don't mind mileage limits and, most importantly, you’re comfortable with a final balloon payment if you decide to keep the car.

However, if you exceed your agreed mileage or the car has excessive wear and tear, additional charges may apply when returning it.

If Your Priority is Flexibility and Ownership: Car Loan

A traditional car loan offers the greatest flexibility. With a car loan, you own your car from day one, there are no mileage restrictions and you can sell or trade the car whenever you want.

Although repayments are usually slightly higher than PCP, many buyers prefer the certainty of building equity in an asset they own.

If Your Priority is Unlimited Mileage: Car Loan

If your annual mileage is predictable and relatively low, a PCP agreement may be a good fit, as you may benefit from lower repayments without exceeding the agreed mileage allowance.

However, if you regularly drive long distances, if your commute is unpredictable, you take frequent road trips, or you simply don't want to monitor how many kilometres you drive each year, a car loan provides greater peace of mind. You can drive as much as you need without worrying about excess mileage charges or restrictions.

Best Car Finance Options for Used Cars

Used cars present a slightly different decision. PCP is generally only available on newer used vehicles sold through dealerships, so most buyers will choose between a car loan, green loan and Hire Purchase.

Buying a Used Petrol or Diesel (ICE) Car: Standard Car Loan

If you're buying a petrol or diesel car that's already a few years old, a standard car loan is often the most practical option. That’s because it gives you full ownership immediately, the freedom to buy privately, no restrictions on mileage and greater flexibility if you decide to sell the car before the loan term ends. Because used cars depreciate more slowly than new cars, they can also represent excellent value for money.

Buying a Used Electric Vehicle (EV): Green Loan
